It's not even as out-there as "bending light": KITT can change his exterior color. He could just change it to project whatever's on the other side. Call it "Chameleon Mode".

You didn't look close enough. When KITT rams the SUV, his driver's side headlight is smashed, and there's visible damage to the fender. It's not visible in all of the shots, probably just because of the way it was edited.
